Paonia was first settled in 1880 by Samuel Wade and William Clark and later established as an incorporated town in 1902. The name of the town was chosen by Samuel Wade, who was inspired by the Paeonia flower, although the "e" was dropped to make the name Paonia.

Paonia was once a coal mining haven in the mountains, although its mines have since closed. One thing that still remains is the town’s reputation for being an agricultural community, with lots of orchards growing peaches, apples, cherries, and plums among other fruits.
